FHA Loan Option – Helping Homebuyers With Bad Credit

Posted by daniboy in August 30th 2010

In the last couple decades one of the best features of an FHA loan is that you needed no specific FICO score to have a lender consider you for an FHA loan.

That has changed since the mortgage meltdown in 2008, as FHA lenders are a lot more stringent now in granting mortgage loans , however if you have less than perfect credit you still may qualify .

So now, based on the U.S. House of Representatives passing H.R. 5072, the FHA Reform Act of 2010, FHA guidelines have changed to reflect stricter borrowing rules.

The credit score requirements state that you need at least a minimum credit score of 580 to be considered for an FHA loan with many lenders. If your FICO score is below 580, you may still qualify however you will need to put as much as 10% down instead of the current 3.5% down payment. These guidelines have been tightened up due to the high rate of FHA defaults, which is running at about 12%.

A credit score of less than 580 in combination with low down payment requirements reflect a common worry with underwriters that the risk of foreclosure has increased for FHA borrowers as well as those homeowners with conventional loans.

However the situation is still favorable for you if you are looking to buy a new home or want to refinance your current loan.

Most of the other credit guidelines remain unchanged.

For example, FHA lenders are very flexible regarding bad credit and look mainly at your overall credit worthiness. Lenders will not make a loan decision based on each specific negative credit item that appears on your credit report but rather look at you repayment trend over time.

FHA guidelines allow 2 missed payments (auto, credit card, mortgage etc…) over the last 2 years as a requirement to qualify for a loan.

This advantage can really help you get out of renting and into a home even if your past credit history has been less than spectacular but are now more financially stable.

Remember, negative credit usually affects your credit score for about 7 years. Families that are “doing well” TODAY financially are not penalized for negative credit in the past – FHA is a forward thinking program.

When you compare an FHA to a conventional loan, this flexibility is amazing considering low FICO scores virtually exclude you from acquiring financing in a conventional loan situation.

Lately FHA loans are advertising very attractive interest rates which are as low or even lower than conventional 30 year fixed rates from the major banks.

So as long as you have a valid social security number, are able to prove income (w2, 1099, tax return, pay stubs etc…), FICO of over 580, can establish yourself as credit worthy an FHA loan and have a minimum of 3.5 % down-payment you should probably consider an FHA loan as an mortgage option.

Actually, there are options other than conventional loans if your credit is bad, for example US Veterans and service men and women can always look into a VA Loan. See Va loan bad credit.

Finding out how much you can afford to pay on a home is a great first step, and working with a good online mortgage repayment calculator is time well spent . This will allow you to quickly see how much small changes in interest rates effect your monthly housing cost.

So, if you are looking to get into a home and have bad credit, realize a bad FICO score does not absolutely disqualify you from home ownership.
